Options Greeks: Vega

Vega measures an option's sensitivity to changes in implied volatility (IV). Implied volatility is the market's estimate of future volatility, measured by standard deviation, and it is a crucial input in standard options pricing models. Any change in implied volatility will affect the price of options.

How Does Vega Affect the Price?

Generally, the value of bought options, whether calls or puts, increases as IV rises. This makes sense because an option seller would demand higher compensation for the increased future risk, as priced by the market, of the option moving in the money.

Stocks expected to be more volatile, and thus having higher IVs, will have higher option prices, all else being equal. Conversely, short options decrease in value as IV increases for the same reasons but in the opposite direction.

Things become more interesting when options are combined in a spread. Some combinations, like a Calendar Spread, increase in value as IV rises. Others, such as the Iron Condor, decrease in value.

Uses of Vega

Many options strategies depend on predicting the direction of volatility movements. For example, if we anticipate a market correction, we would be interested not only in the impact of stock price declines on our options positions but also in the effect of the associated increase in IV. Implied volatility tends to be mean-reverting, meaning any short-term deviation could lead to a correcting change in the near future. For instance, many traders look for the difference between historical volatility (current market volatility) and implied volatility (future volatility prediction). There is evidence suggesting that if these two indicators diverge, they will soon converge. This can be traded if you understand the volatility effect of IV on an options trade, which is essentially Vega.
